The same way an incandescent lamp creates heat. As energy travels through the diode or filament about 25% of that energy becomes visible light. The rest of the energy is lost in the form of heat. In the case of an incandescent bulb the heat becomes infrared light. In led's the heat is dissipated though the diode itself and ideally, directly into a heatsink of some nature.

To test this you can hold your hand near an incandescent fixture and you can feel the warmth. Then find an offroad type light bar. If you hold your hand in front of it while its on you will probably feel nothing. Touch the aluminum housing and it will be warm. Or if its a high power led array it can be hot.
